Item dropping?

| when a character dies, the items in the character's possession falls to the ground at a set rate. The drop rate for items that are not being worn is higher than items that the character is currently wearing. No more than five items are dropped at one time, and even if a character has numerous useless items, the drop rate of items being worn does not decrease. Characters with high karma (chaotic characters) have an increased item drop rate in proportion to their karma levels. |
So your items, that you are wearing, drop so that others may grab them?

Yes. You also lose some exp when you die.
Not all items and not all the time. I've only had 1 armor drop while I was wearing it.
